Goodbye paper VAT registration applications

From November 2023 HMRC is removing the paper version of the VAT 1 Form – applying for VAT registration.

Around 95% of applicants (or their agents) currently use the online registration service: How to register for VAT and in order to improve processing time HMRC is removing the paper VAT 1 Form.

From November only a very limited number of businesses will be able to use the Form VAT 1 and these will only be available by specific request from the VAT Helpline. Those businesses are:

  • those exempt from Making Tax Digital
  • businesses applying for a registration exception
  • businesses joining the agricultural flat rate scheme
  • overseas partnerships
  • certain entities without a Unique Taxpayer Reference

VAT: What are split payments?

The term “split payment” is increasingly cropping up in conversations and in the media, so I thought it would be a good time to look at the concept.

Split payments, sometimes called real-time extraction, uses card payment technology to collect VAT on online sales and transfer it directly to HMRC rather than the seller collecting it from the buyer along with the payment for the supply, and then declaring it to HMRC on a return in the usual way.

Clearly, HMRC is very keen to introduce such a system, but there are significant hurdles, the biggest being the complexity for online sellers, payment processors, input tax systems, agents, advisers and HMRC itself.

Where are we on split payments?

At the end of the year HMRC published a Prior Information Notice (PIN) and associated Request for Information (RFI), seeking views on the outline requirements and proposed procurement process split payments. This should, inter alia, assist HMRC in:

  • identifying where it is intended that the purchased goods or services are to be delivered and/or consumed
  • the possibility to apply a split only above or below a certain value threshold
  • the feasibility for the splitting mechanism to calculate a composite VAT total across a mixed basket of goods and/ or services, each potentially with a different rate of VAT.

This builds on previous information gathering/consultations/discussions carried out a number of years ago.

Background

The expansion of the online shopping market has brought unprecedented levels of transactions. The results of digitalisation have also brought challenges for tax systems. Jurisdictions all over the world are currently grappling with the question of how to prevent large VAT losses, which can arise from cross-border online sales. This happens when consumers buy goods from outside their jurisdiction from sellers who, through fraud or ignorance, do not comply with their tax obligations. It is costing the UK tax authorities an estimated £1 billion to £1.5 billion (figures for 2015-16) a year. The UK government believes that intercepting VAT through intermediaries in the payment cycle, split payment potentially offers a powerful means of enforcing VAT compliance on sellers who are outside the UK’s jurisdiction.

Fraud

The fraud carried out by online sellers is not particularly sophisticated but is difficult to combat. Simply, sellers either use a fake VAT number to collect VAT without declaring it, or even more basically, collect the VAT and disappear.

Proposed spilt payment methods

The way in which payments are split represent difficult technical VAT issues, particularly when sales are at different VAT rates. The three proposals are:

  • Standard rate split. This assumes that all sales are liable to the standard rate VAT and does not recognise any input tax deduction. Extraction of 20% of tax, regardless of the actual liability (potentially, 5%, or zero) appears unfair and would be very difficult to impose. Cashflow would be negatively affected too.
  • Flat Rate Scheme (FRS). This is a proposal by HMRC to insist that online sellers overseas to use the FRS using a specific new rate for this purpose. The FRS threshold of £150,000 pa could be increased for overseas businesses, but this would potentially give overseas sellers an advantage over UK businesses, so politically, if nothing else, would prove to be a hard sell.
  • Net effective rate. This would mean an overseas business calculating its own exact net effective rate, based on its outputs and inputs from the previous year’s transactions (similar to TOMS).
  • Composite rate. A composite VAT total across a mixed range of goods or services, each potentially with a different rate of VAT. The mechanism for carrying this calculation out is unclear.

There may be more proposals forthcoming, but none of the above proposals appear reasonable and the complexity they would bring would seem to rule them out as matters stand – although this has not previously stopped HMRC introducing certain measures and the obvious benefits to the authorities cannot be ignored.

Overall

The technology for split payments currently exists and is being used in some Latin American countries (and Poland). The concept is part of a larger movement towards real-time taxation and MTD. Our view is that split payments are coming, but we do not know in which form or when.

VAT: MTD reminder

HMRC have announced that the existing Making Tax Digital (MTD) online portal closes on 31 October 2022.

What businesses need to do now (or they could face a penalty)

If businesses haven not signed up to MTD and started using compatible software already, they must follow these steps now:

Step 1

Choose suitable MTD-compatible software they can find a list of software on GOV.‌‌‌UK.

Step 2

Check the permissions in their software – once they have allowed it to work with MTD, they can file their VAT returns easily. Go to GOV.‌‌‌UK and search ‘manage permissions for tax software’ for information on how businesses should do this.

Step 3

Keep digital records for their current and future VAT returns – a business can find out what records they need to keep on GOV.‌‌‌UK.

Step 4

Sign up for MTD and file their future VAT returns using MTD-compatible software – to find out how to do this, go to GOV.‌‌‌UK and search ‘record VAT’.

Businesses who file quarterly or monthly VAT returns must complete these steps in order to file their returns due after 1‌‌‌ ‌‌November.

VAT: Making Tax Digital (MTD) Reminder

HMRC has issued a reminder that:

  • from 1 November 2022, taxpayers will no longer be able to use their existing VAT online account to file their monthly or quarterly VAT returns
  • taxpayers that file annual VAT returns will still be able to use their VAT online account until 15 May 2023
  • by law, VAT-registered businesses must now sign up to MTD and use MTD-compatible software to keep their VAT records and file their VAT returns
  • there are penalties for businesses that do not sign up for MTD and file their VAT returns through MTD-compatible software,
  • even if taxpayers already use MTD-compatible software to keep records and file their VAT returns online, they must sign up to MTD before they file their next return
  • businesses may be able to get a discount on software through the UK Government’s Help to Grow: Digital scheme, which offers 50% off compatible digital accounting software

VAT: How to avoid MTD penalties

HMRC has published a new Factsheet CC/FS69 which sets out compliance checks to be made to avoid penalties for Making Tax Digital (MTD).

Under MTD, VAT-registered businesses must keep certain records digitally and file their VAT returns using compatible software.

The Factsheet covers:

  • signing up to MTD – go to www.gov.uk and search for ‘VAT record keeping’. A business must have functional compatible software in place before you signing up
  • filing VAT return using functional compatible software. This needs to be able to record and store digital records, provide HMRC with information and VAT returns from the data held in those digital records, and receive information from HMRC
  • keep records digitally in an “electronic account” (all transactions must be contained in an electronic account but there is no need to scan paper records like invoices and receipts)
  • use digital links to transfer or exchange data
  • use the checking functions within the software (to ensure returns are correct before being filed)

Penalties

HMRC levy penalties for MTD for the following actions:

  • filing returns not using use functional compatible software. A penalty applies for every return filed in error
  • not keeping records digitally, a penalty applies for every day on which a business does not meet this requirement
  • not using digital links to transfer data between pieces of software, a penalty applies for every day on which a business does not meet this requirement
  • not signing up to MTD

These penalties apply in addition to existing penalties and interest charged for a range of misdemeanours from late returns to deliberate underdeclarations.

VAT: MTD Phase 2 deferred due to coronavirus

HMRC has announced that the second phase of Making Tax Digital (MTD) for VAT, due to be introduced on 1 April 2020 has been postponed by one year until 1 April 2021.

Now, VAT registered businesses will need to be compliant from its first VAT return period starting on or after 1 April 2021.

What is MTD Phase 2?

These are key elements to Phase 2:

  • rigorous rules will be introduced to ensure the accurate application of digital records and the way in which businesses upload their returns (digital bookkeeping)
  • there must be a full end-to-end digital journey in place from the capturing of transactions to the submission of the VAT return. Transfer of data between functional compatible software, eg; invoice and accounting systems etc. must be done using digital links (digital journey). This is the end of the “cut and paste: concession allowed with the soft-landing of Phase 1
  • the most basic accounting software is unlikely to have the required features to provide a way to submit the financial records on transactions meaning they are likely to lose accreditation
  • penalties for non-compliance will be introduced (on a cumulative basis, based on the number up to 15% of VAT due)

The overall aim is to eliminate human intervention into systems, thus reducing, it is hoped, errors.

Deferral

HMRC have stated that as a consequence of the coronavirus it understands the difficulty businesses are experiencing and is committed to helping “in every way possible” those facing unprecedented challenges.

HMRC is therefore giving around 1.3 million UK VAT registered businesses more time to put in place digital links between all parts of their functional compatible software.

Comment

A welcome announcement, and one which will be appreciated, especially by the more complex, medium to larger businesses who are required to juggle with multiple accounting systems, group accounts and considerable consolidation. The deferral may also be as a result of HMRC’s staff being stretched at the current time.







HMRC VAT Helpline failures

If any of you have had the unfortunate necessity to use the VAT Helpline you will know the frustration, unhelpfulness and general exasperation of trying to get a reasonable response from the department. Well, it isn’t just you.

In correspondence between the Chair of the Treasury Select Committee and the Chief Executive and Permanent Secretary of HMRC here the previously highlighted issue of the deterioration of the performance of the HMRC VAT Helpline is addressed.

The extremely poor performance is ascribed, by the Chartered Institute of Taxation (CIOT) to:

  • the lack of an adequate pilot for the roll-out of Making Tax Digital (MTD) – details here
  • the pressures of Brexit on HMRC resources.

And HMRC state that:

  • their telephony performance has been impacted by ongoing recruitment and staffing shortfalls
  • recruitment for a no deal EU exit was slower than expected
  • they had to divert resources from usual business to issues with a No-Deal Brexit
  • the target of five minutes waiting time for the VAT Helpline has not been met
  • they are developing a new way of measuring performance
  • there are issues with some MTD businesses experiencing problems with paying VAT by direct debit

An annex to the letter, providing VAT call data from January to May 2019, shows

  • helpline demand increased by over 40% between January and May but the number of calls answered fell over this period
  • in May, HMRC answered less than 42% of the calls which made it beyond their recorded messages, compared to 72% in January
  • average speed of answer for those calls which were answered rose from around seven minutes in January to more than 16 minutes in May (in addition to the time spent navigating the initial recorded messages)
  • of the calls answered, the proportion which were answered within ten minutes fell from 64% in January to just 9% in May

Commentary

It is appreciated that some of the excuses are “reasonable” (to use HMRC parlance) and matters are not within HMRC’s influence, however, the service provided is, frankly, unacceptable. Businesses need HMRC assistance for all sorts of reasons and if it is not forthcoming, errors may be made resulting in potential penalties and interest, loss of income, deals failing, accounting compromised and uncertainty and complexity, VAT becoming a cost, and customers lost.

It is not as though HMRC have not been warned about pushing MTD through without adequate testing of systems and software at a time when Brexit was always going to make huge demands of the department. The House of Lords Economic Affairs Committee published  a damning report last year here which recommended delaying the introduction of MTD. Also, the CIOT has consistently warned of the risks of implementing MTD for VAT at the same time as Brexit.

Support for business and tax agents is sadly very lacking and it appears that insufficient resources have been devoted to this. There has been an overall lack of planning, combined with a political will to push ahead with MTD regardless. It really is not good enough. And we are not even yet through the implementation of MTD for VAT with larger and more complex business yet to join the fray. That, added to the fact that many glitches have already been identified, does not give any reason to be optimistic about the future for either MTD or the VAT Helpline.

As CIOT say: while HMRC have the scale to move resources within its organisation, that is a luxury that most businesses do not enjoy.







VAT: HMRC slammed over MTD

The House of Lords Economic Affairs Committee has published its report “Making Tax Digital for VAT: Treating Small Businesses Fairly”. It does not make good reading for HMRC and it concludes that SME will suffer as a result of the rushed introduction of Making Tax Digital (MTD). The main conclusion is that the government should delay the introduction of MTD.

MTD for VAT will cost far more than was predicted in HMRC’s impact assessments. The Committee also criticised HMRC, saying it “inadequately considered the needs and concerns of smaller businesses”.

The report said HMRC neglected its duty to support small businesses through the implementation of the controversial measures, suggesting it “will make life even more difficult” for them.

In addition, the Committee said it “remained unconvinced” of the government’s logic used to justify the “speed and rigidity with which the programme is being introduced”.

Recommendations

A summary

  • Defer the introduction of mandatory MTD by at least one year
  • Plan a staged transition for businesses to join MTD and future stages which allows for businesses, not just HMRC, to be fully ready
  • Wait until at least April 2022 to implement the next stages of MTD
  • Publish its plan for the long-term development of MTD to encourage businesses to choose digitalisation for productivity, efficiency and modernisation reasons rather than just tax compliance.

The start date of MTD for most businesses is just three days after Brexit, so this also is very unhelpful for SMEs.

VAT: Latest on MTD – deferral for some businesses

HMRC has announced the latest update on Making Tax Digital (MTD). Details of MTD here and here

Background

VAT registered businesses with a taxable turnover above the VAT threshold are required to use the MTD service to keep records digitally and use software to submit their VAT returns from 1 April 2019. We emphasise that VAT registered business with an annual turnover below £85,000 are excluded from MTD. This may be the case for voluntary registrations, “intending traders” (businesses which intend to trade in the future but have not done so yet) or small businesses.

The exception to this is a minority of VAT registered businesses with more complex requirements. HMRC have reacted to concerns of certain businesses and, as a result, decided to delay the implementation of MTD for these entities until 1 October 2019.

These entities are:

  • Trusts
  • Not for profit organisations that are not set up as a company
  • VAT divisions
  • VAT groups
  • Public sector entities required to provide additional information on their VAT return (eg: Government departments and NHS Trusts)
  • Local authorities
  • Public corporations,
  • Businesses based overseas,
  • Business making payments on account
  • Annual accounting scheme users

Timeline

Consequently, the full MTD timeline is now:

October 2018

Open to sole traders and companies (except those which are part of a VAT group or VAT Division) provided they are up to date with their VAT. Those who trade with the EU, are based overseas, submit annually, make payments on account, use the VAT Flat Rate Scheme, and those newly registered for VAT that have not previously submitted a VAT return, are unable to join at this point. Those businesses which have incurred a Default Surcharge within the last 24 months will be able to join the pilot by the end of October 2018.

Late 2018

Private testing begins with partnerships, businesses that trade with the EU, and users of the Flat Rate Scheme.

Late 2018 / early 2019

Open to other sole traders and companies who are not up to date with their VAT and businesses newly registered for VAT that have not previously submitted a VAT return.

Early 2019

Open to partnerships and those customers that trade with the EU.

Spring 2019

Pilot open for MTD customers that have been deferred.

April 2019

MTD mandated for all customers (except those that have been deferred).

October 2019

MTD mandated for businesses that have been deferred. The six month deferral applies to customers who fall into one of the following categories: trusts, ‘not for profit’ organisations that are not set up as a company, VAT divisions, VAT groups, those public sector entities required to provide additional information on their VAT return (Government departments, NHS Trusts), Local Authorities, public corporations, traders based overseas, those required to make payments on account and annual accounting scheme users.

This deferral will apply to around 3.5% of mandated businesses.







VAT – Making Tax Digital (MTD) Update

The recent publication lists software suppliers which HMRC say have both:

  • tested their products in HMRC’s test environment
  • already demonstrated a prototype of their software to HMRC

HMRC will update this list as testing progresses. We advise to check with your existing software supplier to see if they will be supplying suitable software for the pilot, or contact one listed below in the HMRC publication:

Background

HMRC state that more than 130 software suppliers have told them that they are interested in providing software for MTD for VAT. Over 35 of these have said they will have software ready during the first phase of the pilot in which HMRC is testing the service with small numbers of invited businesses and agents. The pilot will be opened up to allow more businesses and agents to join later this year.
